How Open Interest Works

- Day 1: Trader A buys 5 contracts from Trader B. Since these are new positions, Open Interest increases by 5.
- Day 2: Trader A sells 2 contracts to Trader C. In this case, OI remains unchanged because no new positions have been added or closed.
- Day 3: Trader B buys back 3 contracts from Trader C, closing their position. OI decreases by 3 as these contracts are now settled.
By analyzing such changes, traders can gauge the flow of money into and out of the market and make better trading decisions.
Why is Open Interest Important?
Open Interest plays a crucial role in evaluating market sentiment and trends:
- Market Sentiment: Rising OI typically indicates that new money is flowing into the market, reinforcing existing trends. Conversely, falling OI may signal that traders are closing positions, suggesting reduced market interest.
- Liquidity Indicator: Higher OI translates into better market liquidity, allowing for tighter bid-ask spreads and reduced transaction costs.
- Trend Confirmation: When OI rises in tandem with price, it often confirms the strength of the trend. On the other hand, divergences between OI and price may signal an impending reversal.
